“One of Asia’s sleepiest investment sectors has outperformed tech stocks.” Share prices have soared at Japanese banks and their earnings now “confirm the prescience of that rally…. Earnings at Japan’s five biggest banking groups rose 56 per cent to a record of about ¥2tn ($13bn).” Higher spreads and buybacks are part of the equation, “but the biggest driver of the rally has been rising hopes that the central bank may end its ultra-easy monetary policy soon.”

“The TOPIX is up 20% this year and trading near a multi-decade high. Some of the drivers are profound. The Tokyo Stock Exchange is asking companies whose shares trade below book value to disclose plans to enhance their market worth, spurring hopes of share buybacks. And the welcome return of inflation could prompt Japanese companies to invest more and pay higher wages, which would in turn prop up consumer spending.”

“Companies will need to jump through more hoops to buy back their stock.” A new rule adopted by the SEC will require “more disclosure from public companies about share repurchases starting in the fourth quarter,” including daily data on buybacks, whether directors or officers sold shares within four days of a buyback, and the rationale for the buyback. The SEC believes this will “make it easier for analysts to compare the timing of buybacks and insider trades, or to identify buybacks designed to boost executive compensation or earnings per share.”

“BP’s latest plan to buy back $2.5bn of stock this quarter has pushed forecasts for FTSE 100 firm buybacks to be on track for a record high in 2022. FTSE 100 firms are now planning £37bn of share buybacks this year, compared to the prior record of £34.9bn in 2018.”

Stock buybacks are under attack in Congress, but the market has already “soured on the strategy. Last year’s trillion-dollar splurge didn’t stop the stock market from falling for the year.” Furthermore, the S&P 500 Buyback Index shows that firms conducting buybacks have been outpaced by the market two years in a row. “With stocks expensive, using shareholders’ money to buy at inflated prices is a bad deal. The buyback phenomenon could die a natural death.”

With the uncertainty of Brexit, “REITs have been trading at discounts to net asset value (NAV) of around 15% to 25%.” Faced with scant opportunities, some are electing to return money to unitholders through buybacks or special dividends. But there is clearly a “disconnect between sentiment in the public markets and private markets.” As REITs encounter “limited opportunities in the office space, institutional investors, particularly global investors, have made many high-profile acquisitions.” This includes “the UK’s largest-ever office deal…in July when Hong Kong’s Infinitus Property Investment bought the iconic ‘Walkie Talkie’ building at 20 Fenchurch Street for £1.28bn.”

The Japanese stock market resembles “the ghost ship Mary Celeste.” Strewn around the decks are signs that the ship should be hopping with activity: the Topix index at a 14-month high, identifiable value stocks in abundance, a comfortably-positioned yen, fresh legalisation of casinos in the bag and a run of record share buybacks…. And yet there is silence.” Volumes have been low during the last three weeks and “overseas investors have been net sellers…with up to Y78bn leaving the index.” This suggests little wind remains in the Abenomics sails and, quite possibly, that traders are cautious ahead of developments from the Federal Reserve and Donald Trump. But it could also mean that overseas investors have written “Japan off as a credible, reform-minded play on global growth and domestic reflation.”

“As the global recession and financial crisis recede in the rearview mirror, companies have been acting more proactively in using their balance sheets in ways that enhance shareholder value. But we think they can do more…. By mid-2013, U.S. companies were sitting on cash that was equivalent to about 11 percent of their total assets, a three-decade high and earning almost nothing.” Fortunately, there are signs of change. Companies “have become more receptive to using debt to buy back shares, increase dividends and make acquisitions.”

“The second half of the year promises to be an adventure.” The 10 financial wizards of Barron’s Roundtable “expect the Federal Reserve to launch a third round of quantitative easing, or Treasury-bond purchases, in an effort to juice the economy and rouse the somnolent job market. But they don’t expect that to do the trick.” Moreover, they harbor concerns over the world financial system, given the massive debt held by industrialized nations. To weather the storm, “the consensus among our experts is to stick with companies that have good businesses, savvy managers, healthy balance sheets, and low valuations. Preferably, they also pay dividends and buy back shares.”
